Megaport shares (ASX: MP1) bounced today, after the cloud connectivity provider announced a major three-year compute contract and revealed its compute annual recurring revenue has jumped 31% year on year, validating the company’s strategic pivot into infrastructure services for AI workloads.

The Megaport share price sits 5.17% higher at A$9.35, extending a strong run that has seen the stock gain 26.69% over the past month, and ~29% since in April so far. Despite the recent rally, MP1 shares remain 24.11% lower year to date, reflecting ongoing market uncertainty about the company’s capital-intensive expansion into compute services alongside its core network-as-a-service business.

The Update Behind Today’s MP1 Move

Megaport’s wholly owned subsidiary Latitude.sh has secured a 36-month contract worth US$25.1 million (A$35.4 million) with a US-based technology company operating in the developer tools sector. The contract, expected to commence in the first half of fiscal 2027, will add approximately US$8.4 million (A$11.8 million) in annual recurring revenue when fully ramped.

The customer, which remains unnamed for confidentiality reasons, is backed by institutional capital and serves enterprise demand for artificial intelligence infrastructure. Management indicated the deal requires roughly US$12.2 million (A$17.2 million) in new server hardware investment, with an expected payback period of around 24 months on the capital deployed.

Importantly, Megaport confirmed the new hardware will be folded into its general compute pool after the contract ends, creating additional monetisation opportunities beyond the initial three-year term.

Broader Operational Momentum

Beyond the headline contract, Megaport revealed its compute annual recurring revenue for the on-demand product – excluding the newly announced deal – has climbed 31% to US$58.7 million (A$82.7 million) since 31 December 2025. The figure underscores strong underlying demand for Latitude.sh’s bare metal and compute infrastructure, particularly from customers building AI and latency-sensitive applications.

Meanwhile, Megaport’s core Network ARR, including its India operations, reached A$272.0 million as of 31 March 2026, representing 23% year-on-year growth. The dual-track momentum suggests the company is successfully scaling its compute offering without cannibalising its established connectivity business.

Capital Allocation and Guidance

Megaport reaffirmed its fiscal 2026 revenue guidance of A$302 million to A$317 million and EBITDA margin guidance of 21% to 24% for the combined group, in line with targets outlined in its February 2026 results. Total group capital expenditure is expected to remain between A$90 million and A$100 million, excluding the strategic contract.

However, depending on hardware delivery schedules, fiscal 2026 capex could increase by up to A$17.2 million to support the new deal. This sits atop an existing US$86 million capex commitment across calendar years 2026 and 2027 tied to the Latitude.sh acquisition, largely related to compute infrastructure buildout.

The willingness to deploy additional capital while maintaining EBITDA margin targets signals management confidence in the pipeline and integration progress, though it also raises questions about free cash flow generation in the near term as the company invests heavily to capture AI infrastructure demand.

What Next?

The contract win and strong ARR growth demonstrate early traction for Megaport’s expanded platform, particularly as enterprises seek alternatives to public cloud for AI and high-performance workloads. The 24-month payback on contracted hardware investment compares favourably to typical infrastructure deployment cycles, suggesting disciplined capital allocation.

However, markets must weigh this momentum against rising execution risks. The company is now managing a complex global platform spanning both network and compute services, requiring seamless integration and operational excellence to maintain service quality. Customer concentration also emerges as a consideration, with a single US$25.1 million contract representing material exposure in the still-scaling compute segment.

Capital intensity remains the central debate. Between base capex of A$90 million to A$100 million, the potential A$17.2 million contract-related spend, and broader Latitude.sh commitments, Megaport is deploying significant capital ahead of revenue recognition, compressing near-term free cash flow. While management points to attractive payback periods and contracted revenue streams, any delays in contract ramp-up, integration cost overruns, or softening in AI and developer tooling budgets could pressure margins and cash generation.

Price Targets

Bull Case:

  • Major contract validates Latitude.sh acquisition strategy and compute platform demand
  • Compute ARR growth of 31% shows strong underlying momentum pre-contract
  • Twenty-four month payback on contracted hardware investment demonstrates capital discipline
  • Network ARR growth of 23% confirms core business strength remains intact
  • Strategic positioning in AI infrastructure provides multi-year structural growth tailwind

Bear Case:

  • Rising capex to A$107–117 million pressures free cash flow generation near term
  • Customer concentration risk emerges as single contract dominates compute segment growth
  • Execution risk integrating global network and compute platforms at scale
  • Revenue from new contract delayed until H1 FY27 despite immediate capex
  • Cyclical exposure to AI and developer tooling spend creates renewal uncertainty

Today’s update will be welcome news for Megaport bulls who have seen sentiment shift since late last year, and there will be hope that this could be the start of a more meaningful turnaround. There remains plenty to be done in order for shares to return to previous heights, but for now, this is a strong start to the week for MP1 that continues to stretch the April bounce to 28.97%.
